seems I have air coming out of that valve, the one you turn to raise and lower the pressure.

I have the Iwata Smart Jet which is the Sprint Jet with the auto shutoff. When I bought my Smart Jet, it had the type of regulator/moisture trap that you are questioning. What you have and I had, is not a true regulator. I believe it is an air bleed regulator and the air leak you are concerned about is normal for that type of regulator. Twisting that screw is how you regulate the pressure. I called Coast Airbrush and ordered a true regulator for my Smart Jet. It screws right on to the moisture trap and works much better.
